How Is a Mortgage Payment Calculated?

A fixed-rate mortgage payment is calculated using the amortization formula, which spreads equal payments across the loan term such that each payment covers the month's interest and reduces the principal balance:

M = P × [r(1+r)^n] / [(1+r)^n − 1]

M = monthly payment, P = principal loan amount, r = monthly interest rate (annual rate ÷ 12), n = total number of payments (years × 12)

Key Mortgage Concepts

  • Principal: The amount borrowed (home price minus down payment)
  • Amortization: Gradually paying off the loan through regular payments. Early payments are mostly interest; later payments are mostly principal
  • APR vs. Interest Rate: APR includes fees and closing costs spread across the loan — it's the true cost. The note rate (interest rate) is used for monthly payment math
  • PMI: Private Mortgage Insurance is typically required when your down payment is less than 20%. It adds $50–200/month and can be removed when equity reaches 20%
  • Escrow: Many lenders collect 1/12 of annual property taxes and insurance with each payment, held in an escrow account and paid when due
