The LTV:CAC ratio is the gold-standard health metric for subscription and SaaS businesses. It compares the total revenue a customer generates over their lifetime (LTV) to the cost of acquiring them (CAC). Investors scrutinise it; operators live by it.
The Formulas
Customer Lifetime Value (LTV):
LTV = ARPU × Gross Margin % ÷ Churn Rate
ARPU = average monthly revenue per user; Churn Rate = monthly
Customer Acquisition Cost (CAC):
CAC = Total Sales & Marketing Spend ÷ New Customers Acquired
LTV:CAC Ratio:
LTV:CAC = LTV ÷ CAC
What Is a Good LTV:CAC Ratio?
| Ratio | Signal | Action |
|---|---|---|
| Below 1:1 | Losing money on every customer | Fix pricing or reduce CAC immediately |
| 1:1 – 3:1 | Borderline — thin margin | Improve retention or monetisation |
| 3:1 | Healthy benchmark | Scale carefully — watch payback period |
| Above 5:1 | Strong unit economics | Consider increasing acquisition spend |
The 3:1 rule (LTV is 3× CAC) is the standard benchmark from venture capital. But the ratio alone is not enough — a 5:1 ratio with a 36-month payback period means you are cash-flow negative for 3 years per customer, which is dangerous without strong funding.
CAC Payback Period
CAC Payback (months) = CAC ÷ (ARPU × Gross Margin %)
Example: CAC $300, ARPU $50, 70% GM → Payback = 300 ÷ (50 × 0.70) = 8.6 months
Best-in-class SaaS companies target a CAC payback under 12 months. Under 6 months is excellent. Above 18 months requires either very low churn or substantial outside funding to survive.
How to Improve Your LTV:CAC Ratio
- Reduce churn: Every 1-point drop in monthly churn rate dramatically increases LTV. Focus on onboarding quality and product stickiness.
- Expand revenue: Upsell, cross-sell and seat expansion increase ARPU without raising CAC.
- Improve conversion rates: Better landing pages and trial-to-paid flows lower CAC without cutting ad spend.
- Invest in content/SEO: Organic acquisition has near-zero marginal CAC, pulling the blended average down significantly.
